
Cross-border M&A introduces significant Foreign Exchange (FX) risk, as the target company’s valuation, which is set in a foreign currency, must be paid for using the acquirer’s home currency. This exposes the deal economics to volatility between the time the valuation is finalized and the closing date.
Integrating FX hedging strategies into the deal model is critical for preserving the economic value and optimizing the final price paid.
1. Identifying and Modeling Deal FX Exposure
The primary FX exposure in M&A arises from the difference between the transaction’s signing date (when the price is agreed upon) and the closing date (when the payment is made).
A. The Exposure Point
The risk is the potential change in the exchange rate during the waiting period.
- Acquirer’s Risk: If the target currency appreciates against the acquirer’s home currency, the final purchase price in the home currency will be higher than modeled.
- Target’s Risk (Less Common): If the target currency depreciates, the acquirer benefits, but the seller (target shareholder) may face a lower final value in their own currency if the deal terms allow for adjustment.
B. Quantifying the Exposure
The exposure amount in the model is the Net Purchase Price Exposure (the total cash consideration paid to target shareholders) denominated in the foreign currency (FC).

The model must incorporate this exposure into the final Sources and Uses of Funds table, showing the cost in the home currency (HC) based on the chosen hedging rate.
2. Natural Hedges: The First Line of Defense
Before resorting to derivatives, analysts look for opportunities to leverage the combined company’s existing financial structure—natural hedges—to mitigate risk.
A. Debt Financing
- Strategy: The acquirer should attempt to finance a portion of the deal using debt denominated in the target currency (FC).
- Mechanism: When the FC debt service payments are due, the acquirer is effectively using future FC earnings from the combined entity to pay those costs. This matches the FC liability with FC assets (the target’s future earnings), creating a hedge.
B. Revenue and Cost Matching
- Strategy: If the acquirer has existing revenue streams in the target currency (FC), or if a portion of the target’s operating costs are paid in the acquirer’s home currency (HC), these streams can naturally offset the exposure.
- Modeling Implication: The analyst models the post-merger interest and principal payments in FC, reducing the net amount that must be sourced externally in HC.
3. Modeling FX Derivatives: Forward Contracts
A Forward Contract is the most common and straightforward hedging tool used in M&A. It locks in an exchange rate today for a transaction that will occur at a specific future date.1
A. Mechanism
The acquirer enters a contract to buy the required amount of foreign currency (equal to the Net Purchase Price Exposure) at a pre-agreed forward rate on the expected closing date.

B. Modeling the Cost
The cost of the forward contract is not zero. It is determined by the Interest Rate Differential between the two currencies, often summarized by the Forward Points.
- Cost/Benefit: If the foreign currency’s interest rate is lower than the home currency’s, the forward rate will be at a discount (cheaper for the acquirer). If the foreign currency’s interest rate is higher, the forward rate will be at a premium (more expensive).
- Model Integration: The forward rate is used in the deal model to determine the fixed, guaranteed cost in the Sources and Uses table. The forward points premium/discount is modeled as a small adjustment to the transaction expenses.
4. Option Strategies: Modeling Flexibility (Hedge with Upside)
While forwards eliminate risk, they also eliminate potential upside if the target currency depreciates. Option strategies offer flexibility by setting a floor on the cost while allowing participation in favorable FX movements.2
A. Currency Options (Floors and Caps)
- Buying a Call Option (Cap): The acquirer buys the right (but not the obligation) to purchase the foreign currency at a specific strike price (the cap). This sets the maximum price the acquirer will pay. If the spot rate rises above the strike, the acquirer exercises the option. If the spot rate falls, the acquirer lets the option expire and transacts at the cheaper spot rate.
- Cost: The acquirer must pay an upfront premium for the option, which is modeled as a non-recoverable transaction expense.
B. Zero-Cost Collars
To avoid the upfront premium cost, the acquirer can use a Zero-Cost Collar:
- Strategy: Simultaneously buying a Call Option (setting the maximum cost) and selling a Put Option (setting the minimum cost).
- Mechanism: The premium received from selling the Put Option is used to fund the purchase of the Call Option, resulting in a zero net upfront premium.
- Model Integration: The model uses the Call Option Strike Price as the maximum potential cost and calculates the cost as the lower of the strike price or the prevailing spot rate. The model must also incorporate the risk that the currency falls below the Put strike (the acquirer is obligated to transact at that floor).
Modeling FX strategies requires the analyst to present a hedged scenario showing the fixed cost alongside the unhedged scenario to demonstrate the value added by risk mitigation.
